What exactly does it mean by "taking source code overrides into account"? Does that mean if I, say, edit sources/tempcode.php and I have a sources_custom override, the "file" I get for editing includes the two versions compiled? And what happens if I were to edit and then save that?

It takes what is in the _custom folder with higher precedence, there is no merging. Anything saved will always go into a _custom directory.
